YESYESYES!!!! Finally figured what was wrong with my image. The Mode was Indexed Colour instead of RGB Colour. I just stumbled across it in a state of confusion and frustration. Now it's back to Photoshopping! Woo~
(Actually I used Jasc Paint Shop Pro, a lan4-ner version of Adobe Photoshop.)

Going to erase the white bg for for new blinkie now! Toodles.
